The COVID-19 pandemic and related containment measures have put severe strains on the economy. The economic policy response has been strong and generally appropriate, helping counter the negative effects of the pandemic. Nevertheless, as the international borders remain shut, the economic contraction is likely to deepen in FY2021. A slow recovery is expected for FY2022 driven by a gradual border reopening. The FSM is facing significant medium-term uncertainty, owing to the possible expiration of grants and other assistance provided under the Compact Agreement with the United States. The FSM is also highly vulnerable to climate change-induced natural disasters.

This 2019 Article IV Consultation with Federated States of Micronesia (FSM) highlights that the economy has performed well in recent years, with relatively high growth and low inflation. Fiscal and current account balances have recorded large surpluses since 2017, owing to the authorities’ decision to save revenue windfalls. Nonetheless, the FSM faces significant medium-term uncertainty as various economic supports under the Compact Agreement with the United States are set to expire in 2023. Unless they are renewed, the FSM is expected to lose access to Compact grants, giving rise to a fiscal cliff in 2023; banking sector oversight by the Federal Deposit Insurance Corporation; and post-disaster rehabilitation assistance. The country is highly vulnerable to climate change, while private sector activity remains anaemic. It is recommended to improve resilience to climate change by strengthening capacity to implement adaptation projects. Over the medium term, disaster risks should be mitigated by using disaster insurance and disaster-contingent foreign financing.

This 2017 Article IV Consultation highlights that the Micronesian economy continued its gradual recovery in fiscal year 2016 (ending September 30), after three years of contraction during 2012–14. Real GDP is estimated to have grown by 3.0 percent in 2016, driven by increased construction activity related to infrastructure projects. Consumer prices remained broadly stable. The fiscal balance recorded an estimated surplus of 9 percent of GDP, after another year of strong revenues from fishing license fees. In 2017, growth is expected to moderate to 2 percent, as the recovery continues at a slower pace. Despite the recovery, risks are tilted to the downside beyond the near term.

Economic growth has been volatile since the Covid-19 pandemic, and inflation reached decade-high levels mainly due to higher prices of imported food and energy. High vulnerability to climate change is also intensifying food security concerns. Despite the weak domestic economy, the fiscal and external current accounts posted large surpluses, partly thanks to foreign grants and taxes paid by foreign firms. The high uncertainty around medium-term external financing and economic prospects diminished significantly with the signing of a new Compact of Free Association (COFA) agreement between the FSM and the United States government, which includes larger grants for the next 20 years and will enable much needed public investment and reforms. However, the agreement still needs to be ratified by the US Congress.

Economic activity is expected to pick up in FY2022, as COVID-related restrictions will be relaxed gradually. The government is currently negotiating the renewal of Compact of Free Association (COFA) financial provisions with the United States, but terms remain uncertain. The government is considering to repeal the SOV Act and a bill on establishing a Digital Economic Zone was submitted to the Parliament recently.

KEY ISSUES Context. Raising growth and ensuring long-term fiscal sustainability remain the two critical issues of the FSM. The reform agenda, in particular, the tax reform package and growth-enhancing reforms, hinges on achieving a national consensus in a loosely federated nation. Outlook. The economy stagnated in FY2014 (ending September) with real growth estimated at 0.1 percent, reflecting a slowdown in the implementation of infrastructure projects. Inflation dropped to 0.7 percent in FY2014 on account of falling oil prices. The current account strengthened due to a tax windfall from a company's sale of shares launched on a foreign stock exchange and an increase in fishing license fees. Growth in FY2015 is expected to remain almost flat at 0.3 percent, while damages caused by the recent typhoon Maysak could dampen the economy. Fiscal sector. The authorities have started some reforms in view of the expiration in 2023 of grants provided under the Compact of Free Association with the U.S. State governments have started fiscal consolidation while the Unified Revenue Authority (URA) has been established. The authorities agreed that more needs to be done to achieve fiscal sustainability, in particular, by implementing the tax reform package that includes replacing the state sales taxes with a VAT. They noted that further reforms hinge on achieving a national consensus. Investment climate. Land tenure issues continue to constrain private sector development and the authorities should redouble efforts in expediting the land survey and registration process. On tourism, the authorities expressed optimism that the recent extension of the runway at the main island airport in Pohnpei could lead to more eco- tourism that preserves the cultural heritage and pristine nature of the country. Financial sector. Credit unions are currently not being supervised and a new legislation is underway to put them under the supervision of the Banking Board. The authorities have requested further TA from PFTAC and the Legal Department of the Fund.
