Explanations of procyclical productivity play a key role in a variety of business-cycle models. Most of these models, however, explain this procyclicality within a representative-firm paradigm. This procedure is misleading. We decompose aggregate productivity changes into several terms, each of which has an economic interpretation. However, many of these terms measure composition effects such as reallocations of inputs across productive units. We apply this decomposition to U.S. data by aggregating from roughly the two-digit level to the private economy. We find that the compositional terms are significantly procyclical. Controlling for these terms virtually eliminates the evidence for increasing returns to scale, and implies that input growth is uncorrelated with technology change.

This book develops the theory of productivity measurement using the empirical index number approach. The theory uses multiplicative indices and additive indicators as measurement tools, instead of relying on the usual neo-classical assumptions, such as the existence of a production function characterized by constant returns to scale, optimizing behavior of the economic agents, and perfect foresight. The theory can be applied to all the common levels of aggregation (micro, meso, and macro), and half of the book is devoted to accounting for the links existing between the various levels. Basic insights from National Accounts are thereby used. The final chapter is devoted to the decomposition of productivity change into the contributions of efficiency change, technological change, scale effects, and input or output mix effects. Applications on real-life data demonstrate the empirical feasibility of the theory. In this article we propose a new methodology for computing the aggregate productivity of an industry, its variations and decompositions of the latter into changes of individual productivities (within effect) and changes in industry composition (between effect). Current aggregate measures rely on some weighted average of individual productivities, and decompositions distinguish between the effect of productivities and weights on variations of the average. However such aggregate measure is incoherent with the disaggregate one (the two are computed with different methodologies), is subject to aggregation biases, arbitrariness in the choice of weights, and information loss. Such problems are particularly serious when heterogeneity among firms is high. We propose instead a geometric approach where aggregate productivity can be measured directly on industry data, but nevertheless its variations can be decomposed into between and within effects plus an heterogeneity effect. We show that our measure does not incur in many of the problems of the weighted average and we also present an empirical application to European data.

We propose a new decomposition method for analysing aggregate productivity changes. The main improvement in our proposed method is that we are clearly able to separate out pure productivity changes of a hypothetical average firm from changes in the share of output or value added between firms. Our measure solves an aggregation problem which arises in summing up firm-level contributions to aggregate productivity growth. It also allows for straightforward interpretation of the productivity contribution of entering and exiting firms.
